Does the Palo Alto Firewall in Layer 2 Deployment capable to tag traffic VLAN using DOT1Q with Cisco Switch?

Yes you can but why would you design new solution to use layer 2 setup?

i had similar use case where PA acting as intermediate device between to isolated setups and VMs need some vlan expansion..
